Efficiency is a crucial factor in productivity growth and the optimal allocation of resources in the economy; therefore, measuring inefficiency is particularly important. This paper provides a comprehensive review of the latest developments in distance functions and the measurement of inefficiency within the stochastic frontier framework. Recent advances in several related areas are reviewed and evaluated, including various approaches to measuring inefficiency using distance functions, advancements in modeling inefficiency within the stochastic frontier framework, and the most common estimation techniques. A practical guide is provided on when these methods can be applied and how to implement them. The radial, hyperbolic, and directional measures of inefficiency are discussed and assessed. The development of modeling inefficiency concerning its temporal behavior, classification, and determinants is also examined. To ensure the use of appropriate estimation techniques, recent advancements in the most common estimation techniques are reviewed. This paper also addresses the importance of maintaining the theoretical regularity applied by neoclassical microeconomic theory when it is violated, as well as the econometric regularity when variables are non-stationary. Without regularity, inefficiency results can be extremely misleading. The paper discusses significant challenges related to estimation issues that must be managed in future applications. These challenges include the inaccurate choice of functional form, ignoring the possibility of heterogeneity and heteroskedasticity, and suffering from the endogeneity problem. The paper also examines various approaches to addressing these issues, as well as potentially productive areas for future research.

I use a new publicly available industry-year panel dataset capturing within-industry productivity dispersion to examine the relationship between various measures of industry-level leverage, a common measure of financial constraints, and industry-level productivity dispersion, a common measure of misallocation. Increases in short-term leverage are associated with increases in TFPR dispersion. Likewise, increased short-term leverage is associated with a persistent increase in labor productivity dispersion. Higher long-term leverage is generally associated with higher dispersion in TFPR. However, there is little correlation between long-term leverage and labor productivity dispersion. On the asset side of the balance sheet, the accumulation of inventories is associated with lower dispersion. I interpret these results in a model featuring sources of finance with different time horizons and nonuniform financial constraints across inputs.

At the firm level, productivity is constantly evolving because of the introduction of new technology and innovations. Some of these productivity gains diffuse uniformly across firms, while others only spread out in the industry with time. The unequal evolution of productivity impacts the structure of the industry, the more the greater the degree of competition. We analyze the relationship between the distribution of firms’ productivity advantages and the distribution of market shares and show that this relationship is more intense with more competition. We briefly comment on two applications: we show that because productivity gains, market concentration and inflation can be negatively related, and we give an alternative interpretation to the case for a recent rise of US markups attributed to increased market power.

We construct a Divisia money measure for U.K. households and private non-financial corporations and a corresponding dual user cost index employing a consistent methodology from 1977 up to the present. Our joint construction of both the Divisia quantity index and the Divisia price dual facilitates an investigation of structural vector autoregresssion models (SVARs) over a long sample period of the type of non-recursive identifications explored by Belongia and Ireland (2016, 2018), as well as the block triangular specification advanced by Keating et al. (2019). An examination of the U.K. economy reveals that structures that consider a short-term interest rate to be the monetary policy indicator generate unremitting price puzzles. In contrast, we find sensible economic responses in various specifications that treat our Divisia measure as the indicator variable.

This paper examines the impact of financially constrained intermediate inputs on within-industry total factor productivity loss. Utilizing exogenous tax reforms in China as a natural experiment, our difference-in-difference analysis reveals that reduced tax burdens lead to increased firm-level intermediate inputs, particularly among financially constrained firms. We incorporate financially constrained intermediate inputs into a partial equilibrium model of firm dynamics. Our calibration suggests that financially constrained intermediate inputs play a quantitatively more important role in accounting for misallocation than financially constrained capital. The presence of financially constrained intermediate inputs introduces a downward bias in the measurement of value-added productivity, especially for firms in the top decile of gross-output productivity. As a result, the average “efficient” levels of capital and labor for the top decile firms in the standard Hsieh and Klenow (2009) exercise are lower than what is truly efficient.

This paper examines an endogenous growth model that allows us to consider the dynamics and sustainability of debt, pollution, and growth. Debt evolves according to the financing adaptation and mitigation efforts and to the damages caused by pollution. Three types of features are important for our analysis: the technology through the negative effect of pollution on TFP; the fiscal policy; the initial level of pollution and debt with respect to capital. Indeed, if the initial level of pollution is too high, the economy is relegated to an endogenous tipping zone where pollution perpetually increases relatively to capital. If the effect of pollution on TFP is too strong, the economy cannot converge to a stable and sustainable long-run balanced growth path. If the income tax rates are high enough, we can converge to a stable balanced growth path with low pollution and high debt relative to capital. This sustainable equilibrium can even be characterized by higher growth and welfare. This last result underlines the role that tax policy can play in reconciling debt and environmental sustainability.

This paper builds on Hsieh and Klenow’s (2009) model to offer a refined analysis of how input misallocations impact aggregate total factor productivity (TFP). We enhance the original model by relaxing the assumption of uniform input prices and adopting an econometric approach to estimate parameters using firm-level data. Estimation of model parameters and allocation efficiency is based on the system of input demand and the production function. We use an indirect inference approach to estimate the system to avoid maximum likelihood estimation, which often faces convergence issues, when there are numerous constraints. We demonstrate our model using the US firm-level manufacturing panel data from 1975 to 2010. Our final sample contains 55,518 observations. We divide the manufacturing industry into seven major categories. Our findings indicate that between 1975 and 2010, the average productivity growth rate was 2.8% but could have reached 3.2% without misallocation, highlighting the substantial gains possible through better resource allocation.

This paper introduces a global banking system in a small open economy DSGE model and features global relative price adjustments with incomplete asset market to investigate the role of international financial imperfections. We show that credit policy could be more powerful than monetary policy to alleviate foreign financial shocks since an expansionary monetary policy and alternative policy rules are not a sufficient tool in the global financial crisis. In particular, credit policy based on international credit spread outperforms credit policy based on domestic credit spread since the former attempts to remove distortions from international financial imperfections and reduces real costs of foreign loans. Accordingly, the lower costs of external finance further boost investment and effectively stabilize the economy without substantial asset purchases.

This paper presents an algorithm for simulating multiple equilibria in otherwise-linear dynamic models with occasionally-binding constraints. Our algorithm extends the guess-and-verify approach of Guerrieri and Iacoviello (2015) to detect and simulate multiple perfect foresight equilibria, and allows arbitrary “news shocks” up to a finite horizon. When there are multiple equilibria, we show how to compute expected paths using a “prior probabilities” approach and we provide an approach for running stochastic simulations with switching between equilibria on the simulated path. A policy application studies a New Keynesian model with a zero lower bound on nominal interest rates and multiple equilibria, including a “bad” solution based on self-fulfilling pessimistic expectations. A price-level targeting rule does not always eliminate the bad solution, but it shrinks the indeterminacy region substantially and improves stabilization and welfare relative to more conventional interest rate rules or forward guidance.

In this note, we study the relationship between tax evasion and economic growth in a model where public expenditure allows to improve private capital productivity, and it is financed by both taxes and public debt. Here, we define debt to be sustainable if the debt/GDP ratio resulting from agents optimization converges toward a finite equilibrium that is endogenous to the model. We show that: (i) the level of public expenditure which maximizes growth does not depend on audit parameters, (ii) evasion reduces the range of parameters for which the debt/GDP ratio is sustainable, and (iii) the debt/GDP ratio is sustainable if the total factor productivity is sufficiently high.

This study presents a simple frequency-dependent regime-switching vector autoregression (VAR) model, where each regime and its associated parameters in the VAR are characterized by their distinct spectral properties. Empirical applications to several key macroeconomic variables reveal clear frequency-dependent switching dynamics, with each regime exhibiting distinctive features regarding spectral properties, volatility, and impulse responses. We compare this model with a conventional regime-switching model (typically studied in the time domain) and highlight several key differences between the two approaches.

Why did the human brain evolve? This study develops a Malthusian growth model with heterogeneous agents and natural selection to explore the evolution of human brain size. We find that if the cognitive advantage of a larger brain dominates its higher metabolic costs, then the average brain size increases over time, which is consistent with the rising trend in human brain size that started over 2 million years ago. Furthermore, an improvement in hunting-gathering productivity (e.g., the discovery of using stone tools and fire in hunting animals and cooking food) helps to trigger this human brain size evolution. As the average brain size increases, the average level of hunting-gathering productivity also rises over time. Quantitatively, our model is able to replicate the trend in hominin brain evolution over the last 10 million years.

This paper evaluates (i) the transmission of global uncertainty shocks to the expectations of professionals and disagreement among them and (ii) the relevance of policy choices in open economies in the context of the impossible trinity. Relying on a large set of survey data covering a wide range of expected macroeconomic outcomes for 33 countries, we establish evidence for an expectation channel of global uncertainty shocks. Global uncertainty exerts significant and adverse effects on expectations over domestic macroeconomic outcomes across the board and also frequently spills over to disagreement over these outcomes, increasing domestic uncertainty. Finally, we identify nonlinear relationships between the policy choices in an open economy and the transmission of uncertainty shocks. Policy choices affect the expected downswing in GDP in the aftermath of uncertainty shocks, the expected response of monetary policy, and the exchange rate and disagreement over future macroeconomic outcomes.

Using a polynomial cointegration technique, this paper shows that the bilateral US current account balance with China has a U-shaped relationship with the life expectancy gap between the US and China. A narrowing gap initially increases the US deficit with China, but eventually, this increased US deficit falls with the further catching-up of Chinese life expectancy. The life expectancy gap between the two countries has been below the threshold level since 2013, and this demographic trend has the potential to improve the US deficit with China. This U-shaped relationship can be theoretically reproduced. A two-country overlapping generations model indicates that the effect of life expectancy is decomposed into four components: retirement savings, social security burden, the number of elderly workers, and the productivity of elderly workers. The total effect of foreign life expectancy on the home current account balance exhibits a sign change in the catching-up of foreign life expectancy.

This paper examines the dependence structure and risk spillovers between oil prices and exchange rates in both oil-exporting and oil-importing countries. Using a flexible dependence switching copula model, we analyze both positive and negative dependence and transitions between the dependence regimes. Additionally, we investigate the directional risk spillovers between oil and currency markets in both their downsides and upsides. Based on empirical data from 1999 to 2024 for major oil-exporting and oil-importing countries, we find that oil price-currency dependence is predominantly positive for oil-exporting countries, with infrequent transitions, but mainly negative for oil-importing countries, with frequent transitions between the two dependence regimes. These transitions often occur around crisis or war times. Furthermore, we observe that during downturns in the oil market, tail dependence between oil prices and currencies becomes more pronounced than during upturns. Our results indicate the presence of risk spillovers between oil and currency markets, with the downside spillover effects outweighing the upside ones. Moreover, we find that risk spillover is stronger from oil markets to currency markets than the reverse direction. These insights substantially enrich the existing literature and would offer valuable implications for effective risk management strategies and policymaking.

Rising income and wealth inequality across the developed world has prompted a renewed focus on the mechanisms driving inequality. This paper contributes to the existing literature by studying the impact from life-cycle savings, intergenerational transfers, and fertility differences between the rich and the poor on the wealth distribution. We find that bequests increase the level of wealth inequality and that fertility differences between the rich and the poor amplify this relationship. The counterfactual exercises show that the interaction between bequests and differential fertility is quantitatively important for understanding wealth inequality in the United States.

We provide empirical evidence that the impact of quantitative easing (QE) programs on investment is weaker for countries with high-credit market regulations. We then extend a simple DSGE model with segmented financial markets to include credit regulation and examine its impact on the transmission of conventional and unconventional monetary policies. In our model, the government requires banks to hold a fraction of their assets in government debt. We show that the presence of such regulation can invert monetary transmission under QE policy: An expansionary QE program raises term premiums on corporate bonds and causes a contraction instead of an expansion in the economy. Such a perversion is absent under conventional policy. Further, in contrast to Carlstrom et al. (2017), we show that a simple Taylor rule welfare dominates a term premium peg under financial shocks, while the peg does better in the case of non-financial shocks.

This article analyses the endogenous choice of farmers to be organic or conventional in a groundwater evolutionary model when a tax on fertiliser on conventional farmers is implemented by a regulatory agency. The analysis of the model shows that the coexistence of both type of farmers only occurs when the decrease in productivity due to organic production is relatively low and the price premium for organic products is relatively high. However, even if conversion is welfare improving, our results show that this conversion may be done at the expense of the water resource with a lower water table. An application to the Western la Mancha aquifer (Spain) illustrates the main results.

This paper empirically examines the dynamic relationship between stock market volatility and commodity prices through the time-varying risk aversion channel using daily data between December 31 in 1999 and June 14 in 2021. We employ a time-varying structural-form vector autoregressive model (VAR) model with (aggregate, sectoral and sixteen individual) commodity prices. The results suggest that the transmission mechanism of stock market volatility shocks on the commodity prices change over time. The negative effect of stock market volatility on commodity prices is more statistically significant in the 2008–09 Global Financial Crisis than that during the COVID-19 pandemic in 2020. Further, the effect is greater in energy commodities compared to the agricultural and metals markets. The long-lasting negative effect of risk aversion is stronger compared to that of the expected stock market volatility on the commodity price. The change in the stock-commodity transmission mechanism is likely due to changes in underlying sources of risk aversion and expected uncertainty over time.

U.S. states are sovereign entities and can’t declare bankruptcy as cities and municipalities. This paper examines the impact of a switch in sovereign bankruptcy rules that allows declaring bankruptcy from an economics model perspective. Allowing bankruptcy increases ex-ante risks for the government to refuse repayment, but provides ex-post benefits of reducing default costs and saving federal bailouts. This paper provides a simple framework to analyze this tradeoff. Event analysis shows that an unexpected switch in bankruptcy rules that allows for bankruptcy would decrease government debt-to-GDP ratio by 9.2 percentage points, increase consumption by 0.69 percent, but increase spread by 1.1 percentage points.
